Check out this instructional electronics video that illustrates the simple process of removing the foam padding of an 3rd Generation iPod. In order to get the case to close when installing the battery you may need to remove some of the blue foam padding from the underside of the hard drive.

This video tutorial from iPodJuice demonstrates how to safely trim out a small piece of blue rubber padding that surrounds a 20GB or 40GB hard drive in order to get the case to close when installing an 1100 mAh iPod battery into a Third Generation iPod.
